| dc.description.abstract | This study addresses the problem of forecasting the optimal inventory level in the case of highly seasonal goods, where the risk of insufficient stock to meet demand is weighed against the risk of accumulating excess inventory that becomes obsolete or spoiled by the end of the season. The study first reviews the classical model known as the "newsboy problem" as a simplified illustration of how to balance the expected profit from selling an additional unit against the expected loss from failing to sell it, then moves on to the general mathematical formulation based on calculating the expected value of profit using a probability density function for demand, concluding that the optimal inventory level is reached at the point where the cumulative ratio of the distribution function equals the ratio of profit per unit to profit plus loss per unit. The study also presents the "short-cut incremental method" developed by Schlaifer as an alternative approach for reaching the same result. The memo focuses mainly on presenting the Hertz and Schaffir model, which was originally developed to help a textile manufacturer manage inventories of seasonal style goods; this model is based on the assumption that sales of each product line follow a cumulative growth curve that can be approximated by a cumulative normal distribution curve, with the "season" defined as the period extending from the week in which cumulative sales reach 5% of total season sales to the week in which they reach 95%. Using this model, total season sales can be forecast by dividing cumulative sales to date by the corresponding "forecasting ratio" for that week, with an adjustment made to this ratio that accounts for the variance of actual sales from the theoretical curve, in order to calibrate the probability of actual demand exceeding stock at the level required to maximize expected profit. The study also discusses how to address the uncertainty associated with correctly estimating the length of the season itself, by drawing standard straight lines to estimate the cumulative percentage of sales at different assumed levels of the total season, and selecting the estimate that gives the closest fit to the normal growth pattern, in addition to a method for combining the variances arising from uncertainty in the length of the season with those arising from random fluctuations, in order to arrive at a more accurate total forecast variance. The memo concludes that this model, despite its importance and the distinctiveness of its sales-forecasting approach, rests on an empirically unproven assumption that cumulative sales follow the normal curve, and that the treatment of errors arising from uncertainty about the length of the season is done in a purely empirical manner based on past experience, affirming in closing the need for effective coordination between long-range inventory planning and production scheduling in industries dealing with highly seasonal goods. | |
